Here's an example build that I just put together for you based on the 2nd option. I added a 5770 which is a much better card, and the PSU/RAM/Mobo are probably of much better quality as well.
HDD - $55RAM - $100Case + DVD drive - $58PSU + Windows - $140CPU + Mobo + GPU - $414Total comes to $766 after rebates. The better graphics card alone is worth $170. It might seem like a daunting task, but its really not that difficult. There are plenty of guides to help you along the way, like

You'll save 100-200 dollars easy! Just look at this build which... costs 100$ more...
