Let's see, I'm not sure what you meant by Masato's hallucination (unless you mean his arc in refrain?), but
let's backtrack a bit out of order. The Little Busters are whom you know. Kyousuke, Masato, Kengo, Rin, Riki. Just the five of them. Riki and Rin were in particular extremely "weak" and very clingy, and so they were aloof and apathetic with regards to the rest of their class. The five girls were all classmates, that Riki and Rin simply did not know about because they never cared. When the accident happened, the eight of them realized that they were probably too hurt to be saved, and agreed with Kyousuke in attempting to create a world to nurture the two, so that they wouldn't "break" when faced with a world without the Little Busters. Without this, you'd simply see Rin1.
Each iteration is literally an iteration. All eight have the power to mold the world as they wish. This is why I consider Masato one of the most astonishingly mature and powerful characters ever, in any medium. He acts stupid and jokes around a lot, but he does it knowing the situation, and he does the same thing ever single iteration, without fail. See, if you noticed, after every route, Rin and Riki's stats in baseball rise - this is a hint as to their "growth." And after every route, you see random new events pop up, because the character get bored of same the same lines/doing the same things over and over again. They do this iteration because Rin and Riki have so many years of being "the children hiding behind their parents' back" to make up, and with every iteration they become "stronger" and more willing to "leave the Little Busters" and go meet other people, to walk their own lives.
To that end it has nothing to do with the S;G type of setting
As for Kengo's hallucination, she was a girl Kengo had a crush on, but she committed suicide after ruining her eye. And it's a matter of eternal regret for Kengo, as he was too tsundere to help her out. It's a key event in every iteration, and especially after the first iteration that you actually encounter "she's jumping off" event, he begins losing a screw in his head. Kyousuke wanted to try to rehab this weakness of his as well, but it never really worked. To that end in the baseball game, when he whips out the image of her.............. yeah.
CHABAN DA! KYOUSUKEEEEEEEEEEEEEEE
And yes, that power was used to create the world. To an extent it's a very key-like thing to do, as they do it in Clannad as well. Just take it as it is, as like the final punctuation to Riki's growth (overcoming his own anxiety and weakness - his anxiety is a big trigger to the narcolepsy that would otherwise kill his classmates).

Yeah LB is one of the best ever. As Eca and I said, it's legendary for its Refrain route. The preceding routes aren't particularly noteworthy at all (in fact I say they suck) but that Refrain route is unforgettable. It makes it very difficult to shake Kyousuke out of your head whenever you hear Midorikawa Hikaru's voice (a guy who's done a lot of iconic roles).
