Umm... could someone explain to me what just happened? Why was the game paused and then ended like that?

It wasn't ended, it was lagging so he saved and paused to let the lag try and settle. it didn't settle, so they left the game to remake from where the replay left off.
It's much like the resume from replay feature in sc2.

There seem to have been some latency issues so they re-made the game from where Sonic saved it right when the issues started.
